The word is a simple compound of 'der Schlaf' (sleep) and 'der Sack' (sack/bag). So it is literally a bag in which you sleep. The 's' in between is a linking sound that connects the two words.

At home, 'Decke' usually sounds more natural; when camping or spending the night outdoors, 'Schlafsack' is more precise.
