'Städtchen' (small town) is the diminutive form of 'die Stadt' (city/town). The ending '-chen' has two effects: the vowel 'a' becomes the umlaut 'ä', and the article always changes to 'das'.

If size and charm are not important, 'Stadt' fits better. If you want to emphasize that the place is small and perhaps feels pleasant, 'Städtchen' is more natural.
